I've got the same problem right now. I've formatted the drive only to find the same problem comes back after a few hours. I've installed a virus program and it keeps detecting the same issues regardless of formatting. The program is avast, seems to work on my other computers so I don't think it's that. I've also used autoruns to try to find where the problem is but I'm not having much luck.

The initial problem was just like yours, the desktop would show up without any icons or start bar. I use cntl-alt-del to get the pop up and was able to start a couple of files, but eventually those even stopped working which led to the format.

My question is: if a format doesn't even work, what's my next option? Where do I find those resident virus files to delete them if formatting won't stop it? They just seem to come back regardless.

Windows media edition of xp, and I was able to download sp3 and various other things, but again, that lurking virus comes back and I'm having trouble getting a clean system.
